Performance stock options: option economics with another condition

A performance stock option retains an option payoff—the right to buy shares at an exercise price—but adds a performance, market, or service condition. It is not automatically a performance share unit.

Preserve the option payoff

The exercise price, contractual term, expected exercise behavior, and underlying share price remain fundamental. The additional condition affects whether, when, or how much of the option becomes exercisable.

A valuation that models only the condition and ignores the option payoff will misstate the award. A conventional option model may work for some designs; path-dependent hurdles can require a lattice or Monte Carlo simulation.

02

Identify the condition correctly

Operational targets such as revenue or an exit event are generally performance conditions. Stock-price or total-shareholder-return hurdles are market conditions. Continued employment is a service condition. Combined conditions should be evaluated separately and then represented consistently in the model and accounting analysis.

03

Document exercise and vesting assumptions

Expected term can be especially sensitive when vesting depends on uncertain performance. The analysis should explain how exercise behavior, post-vesting termination, forfeiture, and condition achievement interact rather than relying on an unsupported term convention.
